When should options buyers exercise?

In the U.S. stock markets, many options buyers typically choose to close their positions before the options expire, rather than exercising early or waiting until expiration.

Reason 1: For early exercising, since an in-the-money option's value includes both intrinsic value and time value, exercising early means giving up the time value, which may result in potential lower returns than if you just sold the option.

Reason 2: Additionally, whether you exercise early or at expiration, you'll need to have enough stocks or cash on hand.This means a substantial amount of capital is required, which typically results in a lower yield compared to closing out the position.


But in certain special situations, exercising early or at expiration may be a better choice:

I. When options have poor liquidity:  

When options are close to expiration and are deeply in-the-money, liquidity is often lower, making it more difficult to close the position at a reasonable price.

In such cases, exercising early or at expiration can help realize lock in the intrinsic value of the option, potentially leading to better returns than closing the position.


II. Wanting to receive dividend income:  

Some stockholders receive dividend income, so if investors want to benefit from dividends, they can exercise their call options early or at expiration before the ex-dividend date.

This allows them to acquire the stock and secure the dividend.
