The Market Lifts Outset Medical, Inc. (NASDAQ:OM) Shares 56% But It Can Do More

Simply Wall St ·  May 21 09:38

Outset Medical, Inc. (NASDAQ:OM) shareholders would be excited to see that the share price has had a great month, posting a 56% gain and recovering from prior weakness. But the last month did very little to improve the 84% share price decline over the last year.

Although its price has surged higher, Outset Medical's price-to-sales (or "P/S") ratio of 1.5x might still make it look like a buy right now compared to the Medical Equipment industry in the United States, where around half of the companies have P/S ratios above 3.4x and even P/S above 7x are quite common. Nonetheless, we'd need to dig a little deeper to determine if there is a rational basis for the reduced P/S.

What Does Outset Medical's P/S Mean For Shareholders?

Outset Medical could be doing better as it's been growing revenue less than most other companies lately. Perhaps the market is expecting the current trend of poor revenue growth to continue, which has kept the P/S suppressed. If this is the case, then existing shareholders will probably struggle to get excited about the future direction of the share price.

Do Revenue Forecasts Match The Low P/S Ratio?

There's an inherent assumption that a company should underperform the industry for P/S ratios like Outset Medical's to be considered reasonable.

If we review the last year of revenue growth, the company posted a worthy increase of 5.7%. This was backed up an excellent period prior to see revenue up by 90% in total over the last three years. Accordingly, shareholders would have definitely welcomed those medium-term rates of revenue growth.

Looking ahead now, revenue is anticipated to climb by 20% per year during the coming three years according to the eight analysts following the company. That's shaping up to be materially higher than the 11% each year growth forecast for the broader industry.

With this information, we find it odd that Outset Medical is trading at a P/S lower than the industry. It looks like most investors are not convinced at all that the company can achieve future growth expectations.

The Bottom Line On Outset Medical's P/S

Outset Medical's stock price has surged recently, but its but its P/S still remains modest. It's argued the price-to-sales ratio is an inferior measure of value within certain industries, but it can be a powerful business sentiment indicator.

To us, it seems Outset Medical currently trades on a significantly depressed P/S given its forecasted revenue growth is higher than the rest of its industry. The reason for this depressed P/S could potentially be found in the risks the market is pricing in. While the possibility of the share price plunging seems unlikely due to the high growth forecasted for the company, the market does appear to have some hesitation.
