Positive Earnings Growth Hasn't Been Enough to Get PKU HealthCareLtd (SZSE:000788) Shareholders a Favorable Return Over the Last Five Years

Simply Wall St ·  Apr 26 18:19

This week we saw the PKU HealthCare Corp.,Ltd. (SZSE:000788) share price climb by 14%. But that doesn't change the fact that the returns over the last five years have been less than pleasing. In fact, the share price is down 26%, which falls well short of the return you could get by buying an index fund.

On a more encouraging note the company has added CN¥387m to its market cap in just the last 7 days, so let's see if we can determine what's driven the five-year loss for shareholders.

To paraphrase Benjamin Graham: Over the short term the market is a voting machine, but over the long term it's a weighing machine. One way to examine how market sentiment has changed over time is to look at the interaction between a company's share price and its earnings per share (EPS).

While the share price declined over five years, PKU HealthCareLtd actually managed to increase EPS by an average of 9.4% per year. So it doesn't seem like EPS is a great guide to understanding how the market is valuing the stock. Or possibly, the market was previously very optimistic, so the stock has disappointed, despite improving EPS.

Due to the lack of correlation between the EPS growth and the falling share price, it's worth taking a look at other metrics to try to understand the share price movement.

The revenue fall of 2.2% per year for five years is neither good nor terrible. But if the market expected durable top line growth, then that could explain the share price weakness.

A Different Perspective

While the broader market lost about 13% in the twelve months, PKU HealthCareLtd shareholders did even worse, losing 23%. Having said that, it's inevitable that some stocks will be oversold in a falling market. The key is to keep your eyes on the fundamental developments. Regrettably, last year's performance caps off a bad run, with the shareholders facing a total loss of 5% per year over five years. Generally speaking long term share price weakness can be a bad sign, though contrarian investors might want to research the stock in hope of a turnaround.
