Are Strong Financial Prospects The Force That Is Driving The Momentum In Veeva Systems Inc.'s NYSE:VEEV) Stock?

Simply Wall St ·  Apr 2 10:16

Veeva Systems (NYSE:VEEV) has had a great run on the share market with its stock up by a significant 22% over the last three months. Given the company's impressive performance, we decided to study its financial indicators more closely as a company's financial health over the long-term usually dictates market outcomes. Specifically, we decided to study Veeva Systems' ROE in this article.

ROE or return on equity is a useful tool to assess how effectively a company can generate returns on the investment it received from its shareholders. In short, ROE shows the profit each dollar generates with respect to its shareholder investments.

How Is ROE Calculated?

The formula for return on equity is:

Return on Equity = Net Profit (from continuing operations) ÷ Shareholders' Equity

So, based on the above formula, the ROE for Veeva Systems is:

11% = US$526m ÷ US$4.6b (Based on the trailing twelve months to January 2024).

The 'return' refers to a company's earnings over the last year. One way to conceptualize this is that for each $1 of shareholders' capital it has, the company made $0.11 in profit.

What Is The Relationship Between ROE And Earnings Growth?

We have already established that ROE serves as an efficient profit-generating gauge for a company's future earnings. Depending on how much of these profits the company reinvests or "retains", and how effectively it does so, we are then able to assess a company's earnings growth potential. Assuming all else is equal, companies that have both a higher return on equity and higher profit retention are usually the ones that have a higher growth rate when compared to companies that don't have the same features.

A Side By Side comparison of Veeva Systems' Earnings Growth And 11% ROE

To start with, Veeva Systems' ROE looks acceptable. Further, the company's ROE compares quite favorably to the industry average of 7.0%. This probably laid the ground for Veeva Systems' moderate 15% net income growth seen over the past five years.

We then compared Veeva Systems' net income growth with the industry and we're pleased to see that the company's growth figure is higher when compared with the industry which has a growth rate of 3.0% in the same 5-year period.

Is Veeva Systems Using Its Retained Earnings Effectively?
