13% Earnings Growth Over 5 Years Has Not Materialized Into Gains for Wuxi Rural Commercial BankLtd (SHSE:600908) Shareholders Over That Period

Simply Wall St ·  Feb 8, 2023 21:21

While not a mind-blowing move, it is good to see that the Wuxi Rural Commercial Bank Co.,Ltd (SHSE:600908) share price has gained 14% in the last three months. But if you look at the last five years the returns have not been good. In fact, the share price is down 27%, which falls well short of the return you could get by buying an index fund.

If the past week is anything to go by, investor sentiment for Wuxi Rural Commercial BankLtd isn't positive, so let's see if there's a mismatch between fundamentals and the share price.

In his essay The Superinvestors of Graham-and-Doddsville Warren Buffett described how share prices do not always rationally reflect the value of a business. One flawed but reasonable way to assess how sentiment around a company has changed is to compare the earnings per share (EPS) with the share price.

While the share price declined over five years, Wuxi Rural Commercial BankLtd actually managed to increase EPS by an average of 82% per year. Given the share price reaction, one might suspect that EPS is not a good guide to the business performance during the period (perhaps due to a one-off loss or gain). Alternatively, growth expectations may have been unreasonable in the past.

Because of the sharp contrast between the EPS growth rate and the share price growth, we're inclined to look to other metrics to understand the changing market sentiment around the stock.

In contrast to the share price, revenue has actually increased by 52% a year in the five year period. A more detailed examination of the revenue and earnings may or may not explain why the share price languishes; there could be an opportunity.

What About Dividends?

When looking at investment returns, it is important to consider the difference between total shareholder return (TSR) and share price return. The TSR is a return calculation that accounts for the value of cash dividends (assuming that any dividend received was reinvested) and the calculated value of any discounted capital raisings and spin-offs. It's fair to say that the TSR gives a more complete picture for stocks that pay a dividend. We note that for Wuxi Rural Commercial BankLtd the TSR over the last 5 years was -15%, which is better than the share price return mentioned above. And there's no prize for guessing that the dividend payments largely explain the divergence!

A Different Perspective

We regret to report that Wuxi Rural Commercial BankLtd shareholders are down 6.1% for the year (even including dividends). Unfortunately, that's worse than the broader market decline of 5.1%. However, it could simply be that the share price has been impacted by broader market jitters. It might be worth keeping an eye on the fundamentals, in case there's a good opportunity. Unfortunately, last year's performance may indicate unresolved challenges, given that it was worse than the annualised loss of 3% over the last half decade. Generally speaking long term share price weakness can be a bad sign, though contrarian investors might want to research the stock in hope of a turnaround. I find it very interesting to look at share price over the long term as a proxy for business performance. But to truly gain insight, we need to consider other information, too.
