These 4 Measures Indicate That South Manganese Investment (HKG:1091) Is Using Debt Extensively
The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. Importantly, South Manganese Investment Limited (HKG:1091) does carry debt. But the more important question is: how much risk is that debt creating?
When Is Debt Dangerous?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. Of course, plenty of companies use debt to fund growth, without any negative consequences. The first step when considering a company's debt levels is to consider its cash and debt together.

Zooming in on the latest balance sheet data, we can see that South Manganese Investment had liabilities of HK$6.35b due within 12 months and liabilities of HK$1.40b due beyond that. On the other hand, it had cash of HK$1.51b and HK$1.13b worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by HK$5.12b.
The deficiency here weighs heavily on the HK$2.13b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet.
