Reynolds Consumer Products (NASDAQ:REYN) Has A Somewhat Strained Balance Sheet
Reynolds Consumer Products (NASDAQ:REYN) Has A Somewhat Strained Balance Sheet
Howard Marks put it nicely when he said that, rather than worrying about share price volatility, 'The possibility of permanent loss is the risk I worry about... and every practical investor I know worries about.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that Reynolds Consumer Products Inc. (NASDAQ:REYN) does use debt in its business. But the more important question is: how much risk is that debt creating?
Why Does Debt Bring Risk?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. The first thing to do when considering how much debt a business uses is to look at its cash and debt together.

What Is Reynolds Consumer Products's Net Debt?
The chart below, which you can click on for greater detail, shows that Reynolds Consumer Products had US$2.10b in debt in June 2022; about the same as the year before. On the flip side, it has US$101.0m in cash leading to net debt of about US$2.00b.
NasdaqGS:REYN Debt to Equity History September 26th 2022How Strong Is Reynolds Consumer Products' Balance Sheet?
Zooming in on the latest balance sheet data, we can see that Reynolds Consumer Products had liabilities of US$519.0m due within 12 months and liabilities of US$2.56b due beyond that. Offsetting these obligations, it had cash of US$101.0m as well as receivables valued at US$275.0m due within 12 months. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$2.71b.
This deficit isn't so bad because Reynolds Consumer Products is worth US$5.78b, and thus could probably raise enough capital to shore up its balance sheet, if the need arose. But we definitely want to keep our eyes open to indications that its debt is bringing too much risk.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
With net debt to EBITDA of 3.8 Reynolds Consumer Products has a fairly noticeable amount of debt. On the plus side, its EBIT was 8.5 times its interest expense, and its net debt to EBITDA, was quite high, at 3.8. Shareholders should be aware that Reynolds Consumer Products's EBIT was down 25% last year. If that earnings trend continues then paying off its debt will be about as easy as herding cats on to a roller coaster. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately the future profitability of the business will decide if Reynolds Consumer Products can strengthen its balance sheet over time. So if you're focused on the future you can check out this free report showing analyst profit forecasts.
Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. Looking at the most recent three years, Reynolds Consumer Products recorded free cash flow of 43% of its EBIT, which is weaker than we'd expect. That weak cash conversion makes it more difficult to handle indebtedness.
Our View
Mulling over Reynolds Consumer Products's attempt at (not) growing its EBIT, we're certainly not enthusiastic. But at least it's pretty decent at covering its interest expense with its EBIT; that's encouraging. Looking at the balance sheet and taking into account all these factors, we do believe that debt is making Reynolds Consumer Products stock a bit risky. That's not necessarily a bad thing, but we'd generally feel more comfortable with less leverage. The balance sheet is clearly the area to focus on when you are analysing debt. But ultimately, every company can contain risks that exist outside of the balance sheet. For instance, we've identified 3 warning signs for Reynolds Consumer Products (1 makes us a bit uncomfortable) you should be aware of.
