Some say volatility, rather than debt, is the best way to think about risk as an investor, but Warren Buffett famously said that 'Volatility is far from synonymous with risk.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. As with many other companies Laredo Petroleum, Inc. (NYSE:LPI) makes use of debt. But the more important question is: how much risk is that debt creating?
When Is Debt Dangerous?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. According to the last reported balance sheet, Laredo Petroleum had liabilities of US$799.4m due within 12 months, and liabilities of US$1.39b due beyond 12 months. On the other hand, it had cash of US$147.5m and US$205.8m worth of receivables due within a year. So it has liabilities totalling US$1.84b more than its cash and near-term receivables, combined.
This deficit casts a shadow over the US$1.12b company, like a colossus towering over mere mortals. So we'd watch its balance sheet closely, without a doubt. After all, Laredo Petroleum would likely require a major re-capitalisation if it had to pay its creditors today.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Looking at its net debt to EBITDA of 1.3 and interest cover of 4.6 times, it seems to us that Laredo Petroleum is probably using debt in a pretty reasonable way. But the interest payments are certainly sufficient to have us thinking about how affordable its debt is. We also note that Laredo Petroleum improved its EBIT from a last year's loss to a positive US$583m. When analysing debt levels, the balance sheet is the obvious place to start. But it is future earnings, more than anything, that will determine Laredo Petroleum's ability to maintain a healthy balance sheet going forward. Finally, a business needs free cash flow to pay off debt; accounting profits just don't cut it. Our View

But on the bright side, its net debt to EBITDA is a good sign, and makes us more optimistic. We're quite clear that we consider Laredo Petroleum to be really rather risky, as a result of its balance sheet health. So we're almost as wary of this stock as a hungry kitten is about falling into its owner's fish pond: once bitten, twice shy, as they say.
