China Jinmao Holdings Group (HKG:817) Takes On Some Risk With Its Use Of Debt
China Jinmao Holdings Group (HKG:817) Takes On Some Risk With Its Use Of Debt
David Iben put it well when he said, 'Volatility is not a risk we care about. What we care about is avoiding the permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that China Jinmao Holdings Group Limited (HKG:817) does have debt on its balance sheet. But the real question is whether this debt is making the company risky.
Why Does Debt Bring Risk?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. If things get really bad, the lenders can take control of the business. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Of course, debt can be an important tool in businesses, particularly capital heavy businesses. When we examine debt levels, we first consider both cash and debt levels, together.

What Is China Jinmao Holdings Group's Net Debt?
As you can see below, at the end of June 2022, China Jinmao Holdings Group had CN¥114.2b of debt, up from CN¥97.9b a year ago. Click the image for more detail. On the flip side, it has CN¥32.9b in cash leading to net debt of about CN¥81.3b.
SEHK:817 Debt to Equity History September 12th 2022How Strong Is China Jinmao Holdings Group's Balance Sheet?
Zooming in on the latest balance sheet data, we can see that China Jinmao Holdings Group had liabilities of CN¥212.4b due within 12 months and liabilities of CN¥108.0b due beyond that. Offsetting this, it had CN¥32.9b in cash and CN¥34.6b in receivables that were due within 12 months. So its liabilities total CN¥253.0b more than the combination of its cash and short-term receivables.
The deficiency here weighs heavily on the CN¥21.7b company itself, as if a child were struggling under the weight of an enormous back-pack full of books, his sports gear, and a trumpet. So we definitely think shareholders need to watch this one closely. After all, China Jinmao Holdings Group would likely require a major re-capitalisation if it had to pay its creditors today.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
Strangely China Jinmao Holdings Group has a sky high EBITDA ratio of 8.1, implying high debt, but a strong interest coverage of 1k. This means that unless the company has access to very cheap debt, that interest expense will likely grow in the future. Importantly, China Jinmao Holdings Group grew its EBIT by 37% over the last twelve months, and that growth will make it easier to handle its debt. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if China Jinmao Holdings Group can strengthen its balance sheet over time. So if you're focused on the future you can check out this free report showing analyst profit forecasts.
But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So it's worth checking how much of that EBIT is backed by free cash flow. Over the last three years, China Jinmao Holdings Group actually produced more free cash flow than EBIT. That sort of strong cash conversion gets us as excited as the crowd when the beat drops at a Daft Punk concert.
Our View
We feel some trepidation about China Jinmao Holdings Group's difficulty level of total liabilities, but we've got positives to focus on, too. To wit both its interest cover and conversion of EBIT to free cash flow were encouraging signs. We think that China Jinmao Holdings Group's debt does make it a bit risky, after considering the aforementioned data points together. Not all risk is bad, as it can boost share price returns if it pays off, but this debt risk is worth keeping in mind. There's no doubt that we learn most about debt from the balance sheet. However, not all investment risk resides within the balance sheet - far from it. To that end, you should learn about the 3 warning signs we've spotted with China Jinmao Holdings Group (including 1 which is concerning) .
