Is WH Group (HKG:288) A Risky Investment?
The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. Importantly, WH Group Limited (HKG:288) does carry debt. But the more important question is: how much risk is that debt creating?
What Risk Does Debt Bring?
Debt is a tool to help businesses grow, but if a business is incapable of paying off its lenders, then it exists at their mercy. Part and parcel of capitalism is the process of 'creative destruction' where failed businesses are mercilessly liquidated by their bankers. While that is not too common, we often do see indebted companies permanently diluting shareholders because lenders force them to raise capital at a distressed price. What Is WH Group's Debt?
The image below, which you can click on for greater detail, shows that at June 2022 WH Group had debt of US$3.89b, up from US$2.85b in one year. However, because it has a cash reserve of US$1.06b, its net debt is less, at about US$2.83b.

The latest balance sheet data shows that WH Group had liabilities of US$4.63b due within a year, and liabilities of US$5.21b falling due after that. Offsetting this, it had US$1.06b in cash and US$1.30b in receivables that were due within 12 months. So it has liabilities totalling US$7.48b more than its cash and near-term receivables, combined.
This deficit is considerable relative to its market capitalization of US$9.66b, so it does suggest shareholders should keep an eye on WH Group's use of debt. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.
We measure a company's debt load relative to its earnings power by looking at its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and by calculating how easily its earnings before interest and tax (EBIT) cover its interest expense (interest cover). This way, we consider both the absolute quantum of the debt, as well as the interest rates paid on it.
WH Group has a low net debt to EBITDA ratio of only 1.1. And its EBIT easily covers its interest expense, being 17.1 times the size. So you could argue it is no more threatened by its debt than an elephant is by a mouse. Happily, WH Group's impressive interest cover implies it has the upper hand on its debt. But, on a more sombre note, we are a little concerned by its level of total liabilities. Looking at all the aforementioned factors together, it strikes us that WH Group can handle its debt fairly comfortably. On the plus side, this leverage can boost shareholder returns, but the potential downside is more risk of loss, so it's worth monitoring the balance sheet.
