The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. As with many other companies Service Corporation International (NYSE:SCI) makes use of debt. But the real question is whether this debt is making the company risky.
When Is Debt A Problem?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. If things get really bad, the lenders can take control of the business. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. The image below, which you can click on for greater detail, shows that at June 2022 Service Corporation International had debt of US$4.02b, up from US$3.69b in one year. On the flip side, it has US$206.2m in cash leading to net debt of about US$3.81b.

The latest balance sheet data shows that Service Corporation International had liabilities of US$715.1m due within a year, and liabilities of US$12.1b falling due after that. Offsetting this, it had US$206.2m in cash and US$93.5m in receivables that were due within 12 months. So its liabilities total US$12.6b more than the combination of its cash and short-term receivables.
Given this deficit is actually higher than the company's massive market capitalization of US$10.2b, we think shareholders really should watch Service Corporation International's debt levels, like a parent watching their child ride a bike for the first time. Hypothetically, extremely heavy dilution would be required if the company were forced to pay down its liabilities by raising capital at the current share price.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
With net debt to EBITDA of 2.7 Service Corporation International has a fairly noticeable amount of debt. But the high interest coverage of 7.3 suggests it can easily service that debt. Service Corporation International grew its EBIT by 5.2% in the last year. Whilst that hardly knocks our socks off it is a positive when it comes to debt. But it is future earnings, more than anything, that will determine Service Corporation International's ability to maintain a healthy balance sheet going forward. Service Corporation International's struggle to handle its total liabilities had us second guessing its balance sheet strength, but the other data-points we considered were relatively redeeming. For example, its conversion of EBIT to free cash flow is relatively strong. When we consider all the factors discussed, it seems to us that Service Corporation International is taking some risks with its use of debt. While that debt can boost returns, we think the company has enough leverage now. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet.
