We Think HK Asia Holdings' (HKG:1723) Profit Is Only A Baseline For What They Can Achieve
Even though HK Asia Holdings Limited's (HKG:1723) recent earnings release was robust, the market didn't seem to notice. Our analysis suggests that investors might be missing some promising details.

SEHK:1723 Earnings and Revenue History August 4th 2022Examining Cashflow Against HK Asia Holdings' Earnings
As finance nerds would already know, the accrual ratio from cashflow is a key measure for assessing how well a company's free cash flow (FCF) matches its profit. To get the accrual ratio we first subtract FCF from profit for a period, and then divide that number by the average operating assets for the period. This ratio tells us how much of a company's profit is not backed by free cashflow.
Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. That is not intended to imply we should worry about a positive accrual ratio, but it's worth noting where the accrual ratio is rather high. To quote a 2014 paper by Lewellen and Resutek, "firms with higher accruals tend to be less profitable in the future".
HK Asia Holdings has an accrual ratio of -0.28 for the year to March 2022. Therefore, its statutory earnings were very significantly less than its free cashflow. Indeed, in the last twelve months it reported free cash flow of HK$51m, well over the HK$19.5m it reported in profit. Given that HK Asia Holdings had negative free cash flow in the prior corresponding period, the trailing twelve month resul of HK$51m would seem to be a step in the right direction.

Our Take On HK Asia Holdings' Profit Performance
As we discussed above, HK Asia Holdings' accrual ratio indicates strong conversion of profit to free cash flow, which is a positive for the company. Because of this, we think HK Asia Holdings' underlying earnings potential is as good as, or possibly even better, than the statutory profit makes it seem! And on top of that, its earnings per share have grown at an extremely impressive rate over the last year. The goal of this article has been to assess how well we can rely on the statutory earnings to reflect the company's potential, but there is plenty more to consider. So if you'd like to dive deeper into this stock, it's crucial to consider any risks it's facing. For example, we've found that HK Asia Holdings has 3 warning signs (2 are a bit unpleasant!) that deserve your attention before going any further with your analysis.
This note has only looked at a single factor that sheds light on the nature of HK Asia Holdings' profit. But there are plenty of other ways to inform your opinion of a company. For example, many people consider a high return on equity as an indication of favorable business economics, while others like to 'follow the money' and search out stocks that insiders are buying. While it might take a little research on your behalf, you may find this free collection of companies boasting high return on equity, or this list of stocks that insiders are buying to be useful.
