It's only natural to consider a company's balance sheet when you examine how risky it is, since debt is often involved when a business collapses. As with many other companies Medifast, Inc. (NYSE:MED) makes use of debt. But should shareholders be worried about its use of debt?
When Is Debt A Problem?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. How Healthy Is Medifast's Balance Sheet?
The latest balance sheet data shows that Medifast had liabilities of US$188.2m due within a year, and liabilities of US$22.9m falling due after that. On the other hand, it had cash of US$61.1m and US$88.0k worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$149.9m.
Since publicly traded Medifast shares are worth a total of US$1.30b, it seems unlikely that this level of liabilities would be a major threat. However, we do think it is worth keeping an eye on its balance sheet strength, as it may change over time. Despite its noteworthy liabilities, Medifast boasts net cash, so it's fair to say it does not have a heavy debt load!
Fortunately, Medifast grew its EBIT by 4.7% in the last year, making that debt load look even more manageable. When analysing debt levels, the balance sheet is the obvious place to start. But ultimately the future profitability of the business will decide if Medifast can strengthen its balance sheet over time.
