How Healthy Is Nomad Foods' Balance Sheet?

The latest balance sheet data shows that Nomad Foods had liabilities of €1.03b due within a year, and liabilities of €2.80b falling due after that. On the other hand, it had cash of €412.9m and €263.4m worth of receivables due within a year. So its liabilities total €3.15b more than the combination of its cash and short-term receivables.

Given this deficit is actually higher than the company's market capitalization of €2.93b, we think shareholders really should watch Nomad Foods's debt levels, like a parent watching their child ride a bike for the first time. Hypothetically, extremely heavy dilution would be required if the company were forced to pay down its liabilities by raising capital at the current share price.

Thus we consider debt relative to earnings both with and without depreciation and amortization expenses.

This suggests that while the debt levels are significant, we'd stop short of calling them problematic. But it is future earnings, more than anything, that will determine Nomad Foods's ability to maintain a healthy balance sheet going forward. Over the most recent three years, Nomad Foods recorded free cash flow worth 65% of its EBIT, which is around normal, given free cash flow excludes interest and tax. This free cash flow puts the company in a good position to pay down debt, when appropriate.

Our View

On the face of it, Nomad Foods's net debt to EBITDA left us tentative about the stock, and its level of total liabilities was no more enticing than the one empty restaurant on the busiest night of the year. But at least it's pretty decent at converting EBIT to free cash flow; that's encouraging. Looking at the balance sheet and taking into account all these factors, we do believe that debt is making Nomad Foods stock a bit risky. Some people like that sort of risk, but we're mindful of the potential pitfalls, so we'd probably prefer it carry less debt. When analysing debt levels, the balance sheet is the obvious place to start. However, not all investment risk resides within the balance sheet - far from it.
