The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' When we think about how risky a company is, we always like to look at its use of debt, since debt overload can lead to ruin. We note that FIT Hon Teng Limited (HKG:6088) does have debt on its balance sheet. But is this debt a concern to shareholders?
When Is Debt Dangerous?
Generally speaking, debt only becomes a real problem when a company can't easily pay it off, either by raising capital or with its own cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more common (but still painful) scenario is that it has to raise new equity capital at a low price, thus permanently diluting shareholders. Having said that, the most common situation is where a company manages its debt reasonably well - and to its own advantage. How Much Debt Does FIT Hon Teng Carry?
The image below, which you can click on for greater detail, shows that at June 2022 FIT Hon Teng had debt of US$1.26b, up from US$1.18b in one year. However, it does have US$978.0m in cash offsetting this, leading to net debt of about US$286.4m.

We can see from the most recent balance sheet that FIT Hon Teng had liabilities of US$1.80b falling due within a year, and liabilities of US$663.0m due beyond that. Offsetting this, it had US$978.0m in cash and US$859.2m in receivables that were due within 12 months. So its liabilities total US$621.8m more than the combination of its cash and short-term receivables.
This is a mountain of leverage relative to its market capitalization of US$836.7m. This suggests shareholders would be heavily diluted if the company needed to shore up its balance sheet in a hurry.
We use two main ratios to inform us about debt levels relative to earnings. The first is net debt divided by earnings before interest, tax, depreciation, and amortization (EBITDA), while the second is how many times its earnings before interest and tax (EBIT) covers its interest expense (or its interest cover, for short). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
FIT Hon Teng's net debt is only 0.63 times its EBITDA. And its EBIT covers its interest expense a whopping 64.7 times over. So we're pretty relaxed about its super-conservative use of debt. On top of that, FIT Hon Teng grew its EBIT by 84% over the last twelve months, and that growth will make it easier to handle its debt. But it is future earnings, more than anything, that will determine FIT Hon Teng's ability to maintain a healthy balance sheet going forward. Finally, while the tax-man may adore accounting profits, lenders only accept cold hard cash. So the logical step is to look at the proportion of that EBIT that is matched by actual free cash flow. Over the last three years, FIT Hon Teng saw substantial negative free cash flow, in total. While investors are no doubt expecting a reversal of that situation in due course, it clearly does mean its use of debt is more risky.
Our View
Based on what we've seen FIT Hon Teng is not finding it easy, given its conversion of EBIT to free cash flow, but the other factors we considered give us cause to be optimistic. There's no doubt that its ability to to cover its interest expense with its EBIT is pretty flash. When we consider all the factors mentioned above, we do feel a bit cautious about FIT Hon Teng's use of debt. While we appreciate debt can enhance returns on equity, we'd suggest that shareholders keep close watch on its debt levels, lest they increase.
