Melco Resorts & Entertainment (NASDAQ:MLCO) Will Be Looking To Turn Around Its Returns

Simply Wall St ·  Mar 4 07:54

When it comes to investing, there are some useful financial metrics that can warn us when a business is potentially in trouble. Typically, we'll see the trend of both return on capital employed (ROCE) declining and this usually coincides with a decreasing amount of capital employed. Trends like this ultimately mean the business is reducing its investments and also earning less on what it has invested. So after we looked into Melco Resorts & Entertainment (NASDAQ:MLCO), the trends above didn't look too great.

Understanding Return On Capital Employed (ROCE)

For those who don't know, ROCE is a measure of a company's yearly pre-tax profit (its return), relative to the capital employed in the business. Analysts use this formula to calculate it for Melco Resorts & Entertainment:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.0089 = US$65m ÷ (US$8.4b - US$1.1b) (Based on the trailing twelve months to December 2023).

Therefore, Melco Resorts & Entertainment has an ROCE of 0.9%. Ultimately, that's a low return and it under-performs the Hospitality industry average of 9.6%.

How Are Returns Trending?

We are a bit worried about the trend of returns on capital at Melco Resorts & Entertainment. To be more specific, the ROCE was 8.8% five years ago, but since then it has dropped noticeably. Meanwhile, capital employed in the business has stayed roughly the flat over the period. Since returns are falling and the business has the same amount of assets employed, this can suggest it's a mature business that hasn't had much growth in the last five years. If these trends continue, we wouldn't expect Melco Resorts & Entertainment to turn into a multi-bagger.

On a related note, Melco Resorts & Entertainment has decreased its current liabilities to 13% of total assets. So we could link some of this to the decrease in ROCE. Effectively this means their suppliers or short-term creditors are funding less of the business, which reduces some elements of risk. Some would claim this reduces the business' efficiency at generating ROCE since it is now funding more of the operations with its own money.

The Bottom Line On Melco Resorts & Entertainment's ROCE

In the end, the trend of lower returns on the same amount of capital isn't typically an indication that we're looking at a growth stock. It should come as no surprise then that the stock has fallen 68% over the last five years, so it looks like investors are recognizing these changes. With underlying trends that aren't great in these areas, we'd consider looking elsewhere.
