Yusys Technologies (SZSE:300674) Is Reinvesting At Lower Rates Of Return

Simply Wall St ·  Dec 12, 2023 18:10

If we want to find a potential multi-bagger, often there are underlying trends that can provide clues. Amongst other things, we'll want to see two things; firstly, a growing return on capital employed (ROCE) and secondly, an expansion in the company's amount of capital employed. Basically this means that a company has profitable initiatives that it can continue to reinvest in, which is a trait of a compounding machine. Although, when we looked at Yusys Technologies (SZSE:300674), it didn't seem to tick all of these boxes.

Understanding Return On Capital Employed (ROCE)

Just to clarify if you're unsure, ROCE is a metric for evaluating how much pre-tax income (in percentage terms) a company earns on the capital invested in its business. Analysts use this formula to calculate it for Yusys Technologies:

Return on Capital Employed = Earnings Before Interest and Tax (EBIT) ÷ (Total Assets - Current Liabilities)

0.064 = CN¥255m ÷ (CN¥5.9b - CN¥1.9b) (Based on the trailing twelve months to September 2023).

So, Yusys Technologies has an ROCE of 6.4%. In absolute terms, that's a low return, but it's much better than the IT industry average of 3.8%.

What The Trend Of ROCE Can Tell Us

When we looked at the ROCE trend at Yusys Technologies, we didn't gain much confidence. Around five years ago the returns on capital were 12%, but since then they've fallen to 6.4%. On the other hand, the company has been employing more capital without a corresponding improvement in sales in the last year, which could suggest these investments are longer term plays. It may take some time before the company starts to see any change in earnings from these investments.

Our Take On Yusys Technologies' ROCE

In summary, Yusys Technologies is reinvesting funds back into the business for growth but unfortunately it looks like sales haven't increased much just yet. And investors may be recognizing these trends since the stock has only returned a total of 11% to shareholders over the last five years. So if you're looking for a multi-bagger, the underlying trends indicate you may have better chances elsewhere.
