Earnings Are Growing at Kennametal (NYSE:KMT) but Shareholders Still Don't Like Its Prospects

For many, the main point of investing is to generate higher returns than the overall market. But the main game is to find enough winners to more than offset the losers So we wouldn't blame long term Kennametal Inc. (NYSE:KMT) shareholders for doubting their decision to hold, with the stock down 43% over a half decade. And it's not just long term holders hurting, because the stock is down 35% in the last year. Even worse, it's down 16% in about a month, which isn't fun at all. We do note, however, that the broader market is down 7.2% in that period, and this may have weighed on the share price.

If the past week is anything to go by, investor sentiment for Kennametal isn't positive, so let's see if there's a mismatch between fundamentals and the share price.

To quote Buffett, 'Ships will sail around the world but the Flat Earth Society will flourish. There will continue to be wide discrepancies between price and value in the marketplace...' One imperfect but simple way to consider how the market perception of a company has shifted is to compare the change in the earnings per share (EPS) with the share price movement.

While the share price declined over five years, Kennametal actually managed to increase EPS by an average of 24% per year. Given the share price reaction, one might suspect that EPS is not a good guide to the business performance during the period (perhaps due to a one-off loss or gain). Alternatively, growth expectations may have been unreasonable in the past.

Due to the lack of correlation between the EPS growth and the falling share price, it's worth taking a look at other metrics to try to understand the share price movement.

It could be that the revenue decline of 4.6% per year is viewed as evidence that Kennametal is shrinking. That could explain the weak share price.

When looking at investment returns, it is important to consider the difference between total shareholder return (TSR) and share price return. The TSR incorporates the value of any spin-offs or discounted capital raisings, along with any dividends, based on the assumption that the dividends are reinvested. Arguably, the TSR gives a more comprehensive picture of the return generated by a stock. We note that for Kennametal the TSR over the last 5 years was -36%, which is better than the share price return mentioned above. And there's no prize for guessing that the dividend payments largely explain the divergence!
