Why HAND Enterprise Solutions' (SZSE:300170) Earnings Are Weaker Than They Seem

Zooming In On HAND Enterprise Solutions' Earnings

In high finance, the key ratio used to measure how well a company converts reported profits into free cash flow (FCF) is the accrual ratio (from cashflow). The accrual ratio subtracts the FCF from the profit for a given period, and divides the result by the average operating assets of the company over that time. The ratio shows us how much a company's profit exceeds its FCF.

Therefore, it's actually considered a good thing when a company has a negative accrual ratio, but a bad thing if its accrual ratio is positive. While having an accrual ratio above zero is of little concern, we do think it's worth noting when a company has a relatively high accrual ratio. That's because some academic studies have suggested that high accruals ratios tend to lead to lower profit or less profit growth.

HAND Enterprise Solutions has an accrual ratio of 0.23 for the year to March 2022. Therefore, we know that it's free cashflow was significantly lower than its statutory profit, which is hardly a good thing. Even though it reported a profit of CN¥527.1m, a look at free cash flow indicates it actually burnt through CN¥190m in the last year. We saw that FCF was CN¥178m a year ago though, so HAND Enterprise Solutions has at least been able to generate positive FCF in the past. Having said that, there is more to the story.
