Things need to consider in the US stock market

Jul 9 18:23

The US stock market may be a good choice when diversifying investment portfolios beyond the boundaries as it is the world's largest equity market, and the US is home to some of the world's big names.

Investing in the US stock market could be profitable in the long run, but there are things you need to consider before putting money in it.

After-hours trading entails opportunities and risks

In the US stock market, many brokerage firms provide after-hours trading. After-hours trading, also known as extended-hours trading, refers to trading outside of regular trading hours.

After-hours trading may include pre-market trading and post-market trading. On moomoo, pre-market trading takes place from 4:00 a.m. to 9:30 a.m. (ET), while post-market trading sessions are from 4:00 p.m. to 8:00 p.m.

After-hours trading provides added convenience, especially for those in Asia, and allows investors to react quickly to breaking news like company earnings releases.

However, you must be aware that after-hours trading sessions usually lack liquidity, with more volatile and significant quote spreads.

In after-hours trading, trading volume is usually thin, making it more difficult to execute some orders. Less trading activity often translates to wider spreads between the bid and ask prices, making it harder to trade stocks at favorable prices.

Microcap stocks are among the riskiest

Microcap stocks refer to companies with low or "micro" market capitalizations (market caps). A market cap is the total value of a company's stock.

In the US, a typical definition of microcap stocks would be those with a market cap of less than $250 or $300 million. In addition, the smallest companies with a market cap of less than $50 million are sometimes called "nano cap stocks".

Bigger market participants often ignore microcap stocks. However, there could be more downside risks when investing in microcaps.

First, microcaps tend to be more fragile. Many microcap companies are new and have no proven track record. Some of them have little assets, operations, or revenues.

Second, microcaps are particularly unpredictable. Their prices can quickly move up and down as trade volumes are low.

Third, microcaps are less transparent. Information about microcap companies can be extremely difficult to find, making them more vulnerable to investment fraud schemes and making it harder for the market to reach a reasonable price.

Be wary of leveraged investment tools

Leverage can be both friend and foe to investors. There are many leverage investment tools in the US stock market, attracting many sophisticated investors worldwide.

Leveraged investment tools include options, futures, and leveraged ETFs. However, they are unsuitable for all investors as these financial instruments typically have more complicated terms and entail significant risk.

The major risk of leveraging is the magnified losses. For example, a 2x leveraged ETF would lose 2% for every 1% loss in its underlying asset. The higher the leverage, the larger the potential loss investors may suffer.

Short sales may cost a lot

A short sale generally involves the sale of a stock you do not own. Short sellers believe the price of the stock will fall or are seeking to hedge the exposure in securities that they own.

If the stock price drops, short sellers buy the stock at a lower price and make a profit. However, if the price rises, short sellers will incur a loss when repurchasing the stock at a higher price.

A fundamental problem with short sales is the possibility of unlimited losses since a stock can theoretically keep rising indefinitely.

Another problem is that time works against a short sale. When short-selling a stock, you'll need to borrow shares from the brokerage firm and pay some interest. Therefore, the longer you're in a short position, the more interest you'll need to pay.
