Does Procter & Gamble (NYSE:PG) Have A Healthy Balance Sheet?
Does Procter & Gamble (NYSE:PG) Have A Healthy Balance Sheet?
Legendary fund manager Li Lu (who Charlie Munger backed) once said, 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. We can see that The Procter & Gamble Company (NYSE:PG) does use debt in its business. But is this debt a concern to shareholders?
When Is Debt Dangerous?
Debt assists a business until the business has trouble paying it off, either with new capital or with free cash flow. Ultimately, if the company can't fulfill its legal obligations to repay debt, shareholders could walk away with nothing. However, a more frequent (but still costly) occurrence is where a company must issue shares at bargain-basement prices, permanently diluting shareholders, just to shore up its balance sheet. Of course, plenty of companies use debt to fund growth, without any negative consequences. The first step when considering a company's debt levels is to consider its cash and debt together.

How Much Debt Does Procter & Gamble Carry?
As you can see below, Procter & Gamble had US$31.5b of debt, at June 2022, which is about the same as the year before. You can click the chart for greater detail. However, it also had US$7.21b in cash, and so its net debt is US$24.3b.
NYSE:PG Debt to Equity History September 19th 2022How Healthy Is Procter & Gamble's Balance Sheet?
According to the last reported balance sheet, Procter & Gamble had liabilities of US$33.1b due within 12 months, and liabilities of US$37.3b due beyond 12 months. On the other hand, it had cash of US$7.21b and US$5.14b worth of receivables due within a year. So its liabilities outweigh the sum of its cash and (near-term) receivables by US$58.0b.
Since publicly traded Procter & Gamble shares are worth a very impressive total of US$329.9b, it seems unlikely that this level of liabilities would be a major threat. But there are sufficient liabilities that we would certainly recommend shareholders continue to monitor the balance sheet, going forward.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
Procter & Gamble has a low net debt to EBITDA ratio of only 1.1. And its EBIT covers its interest expense a whopping 48.2 times over. So we're pretty relaxed about its super-conservative use of debt. Procter & Gamble's EBIT was pretty flat over the last year, but that shouldn't be an issue given the it doesn't have a lot of debt. There's no doubt that we learn most about debt from the balance sheet. But ultimately the future profitability of the business will decide if Procter & Gamble can strengthen its balance sheet over time. So if you're focused on the future you can check out this free report showing analyst profit forecasts.
But our final consideration is also important, because a company cannot pay debt with paper profits; it needs cold hard cash. So we clearly need to look at whether that EBIT is leading to corresponding free cash flow. During the last three years, Procter & Gamble generated free cash flow amounting to a very robust 81% of its EBIT, more than we'd expect. That puts it in a very strong position to pay down debt.
Our View
The good news is that Procter & Gamble's demonstrated ability to cover its interest expense with its EBIT delights us like a fluffy puppy does a toddler. And that's just the beginning of the good news since its conversion of EBIT to free cash flow is also very heartening. Taking all this data into account, it seems to us that Procter & Gamble takes a pretty sensible approach to debt. While that brings some risk, it can also enhance returns for shareholders. There's no doubt that we learn most about debt from the balance sheet. But ultimately, every company can contain risks that exist outside of the balance sheet. These risks can be hard to spot. Every company has them, and we've spotted 2 warning signs for Procter & Gamble you should know about.
