PhiChem (SZSE:300398) Seems To Use Debt Quite Sensibly
The external fund manager backed by Berkshire Hathaway's Charlie Munger, Li Lu, makes no bones about it when he says 'The biggest investment risk is not the volatility of prices, but whether you will suffer a permanent loss of capital.' So it seems the smart money knows that debt - which is usually involved in bankruptcies - is a very important factor, when you assess how risky a company is. Importantly, PhiChem Corporation (SZSE:300398) does carry debt. But is this debt a concern to shareholders?
What Risk Does Debt Bring?
Debt and other liabilities become risky for a business when it cannot easily fulfill those obligations, either with free cash flow or by raising capital at an attractive price. In the worst case scenario, a company can go bankrupt if it cannot pay its creditors. However, a more usual (but still expensive) situation is where a company must dilute shareholders at a cheap share price simply to get debt under control. According to the last reported balance sheet, PhiChem had liabilities of CN¥1.94b due within 12 months, and liabilities of CN¥666.0m due beyond 12 months. On the other hand, it had cash of CN¥1.24b and CN¥1.21b worth of receivables due within a year. So its liabilities total CN¥159.8m more than the combination of its cash and short-term receivables.
Having regard to PhiChem's size, it seems that its liquid assets are well balanced with its total liabilities. So while it's hard to imagine that the CN¥10.8b company is struggling for cash, we still think it's worth monitoring its balance sheet.
In order to size up a company's debt relative to its earnings, we calculate its net debt divided by its earnings before interest, tax, depreciation, and amortization (EBITDA) and its earnings before interest and tax (EBIT) divided by its interest expense (its interest cover). The advantage of this approach is that we take into account both the absolute quantum of debt (with net debt to EBITDA) and the actual interest expenses associated with that debt (with its interest cover ratio).
PhiChem has a low debt to EBITDA ratio of only 0.69. And remarkably, despite having net debt, it actually received more in interest over the last twelve months than it had to pay. So it's fair to say it can handle debt like a hotshot teppanyaki chef handles cooking.
